The primary one is that, simply put, it specifically excludes housing and energy prices, on the grounds that these prices are highly volatile and would therefore add noise to the CPI measure. These two categories are also two of the primary expenses every American has; they need a place to live, and they need to get to work. A loaf of bread might cost the same dollar-something in New York, Dallas and Los Angeles, but the difference in average price per square foot to rent or own a home are very different between these three markets. That right there is between 30 and 50% of the average family’s take-home pay. Then, gas prices vary significantly; a gallon of regular-grade unleaded is currently about $3.12 in the Bronx, about $3.34 in LA, but only $2.25 in Dallas. The exact full list of goods being tracked in the aggregate, and how each of those prices figures into the index (weighting etc.) is secret; if it were widely known exactly how the CPI is calculated, it’s possible it could be manipulated by large national retailers for some calculable benefit. However, it’s highly unlikely that the list is comprehensive and exhaustive, spanning all existing brands and product lines. It also does not take into account relative sales volume of competing products, again due to volatility and the ability of retailers to cheat the numbers given knowledge of what the BLS is interested in. So, the BLS may be tracking the price of a national brand of diapers, when people are actually buying the store brand because it’s significantly cheaper, and this will cause a discrepancy in the price tracked versus the price actually paid. When Kimberly-Clark raises the price of Huggies, the CPI moves by some small amount, but a household buying Target’s “Up And Up” store brand diapers will only see a change if the Huggies price increase reduces supplier pricing pressures across that segment. That isn’t guaranteed to happen in lock-step; Proctor & Gamble might keep Pampers at their previous price to try and gain market share.All of these things combine to make the CPI a useful but not perfect indicator of the relative cost of living, comparing both different areas of the country and different points in time. It’s probably as good a snapshot as we’re likely to get without requiring retailers to provide detailed and comprehensive pricing and inventory movement accounting information to the BLS.
