Needs an emotional, optimistically oriented partner who would know how to raise his vitality. But at the slightest infringement of his independence, he retreats into himself, stubbornly defending his principles up to a break up of relations. Tries to keep up with latest tastes and prevailing styles, to have a presentable appearance.

What are the basic principles of accounting?

Adding to Jean Marion's excellent summary detailing the assumptions, principles and conventions that are used in accounting, I would like to add the reasons 'why' accounting has adopted these basic principles.Note: Accounting assumptions, principles and conventions may be different in concepts but they are generally grouped together under the title 'Accounting Principles'.Fundamentally, the basic principles of accounting act as a guide for accountants when preparing the financial statements of a business. These financial statements are shared with many different stakeholders who are affected by the activities of the business (i.e. investors, managers, employees, governments, unions, suppliers, banks, customers). It is vitally important then, that these stakeholders are given a 'true and fair' view of the financial performance and financial position of the business. Without this 'true and fair' view of the business the stakeholders will not be able to make appropriate, sound or informed decisions about the business resources under their control (money, labour, assets, goods/services, agreements). Now accounting deals almost exclusively with numbers. Yet it is not purely a science of objective measurement or assessment. See, accounting also involves a degree of subjective judgement because values are involved, and anyone in business will tell you that value is definitely ‘in the eye of the beholder’. What one person holds to be important or values, another person may not.Either way, in order for the stakeholders of a business to make appropriate, sound and informed decisions, they need financial information that — as accurately as possible — reflects the ‘true and fair view’ of the financial performance and position of business. So, the basic accounting principles of accounting have been developed over a long period of time to best deal with this issue.Let's look at the assumptions, principles and conventions in the light of this underpinning aim - 'to present a true and fair view of the financial performance and financial position of the business':Accounting entity assumption: The accounting entity assumption states that the business is an entity (perceived to have its own existence) that is separate from its owner. Without this assumption, the financial affairs of the owner would be included in the business reports distorting the real financial performance and position of the business. It is also the key assumption that underpins all transaction recording by the business. i.e all transactions are recorded from the point of view of the business.Going concern concept: Accountants assume that a business will continue to operate for an indefinite period of time or at least into the foreseeable future. Without this assumption many current assets would need to be valued at liquidation prices or expensed and the cost of fixed assets could not be spread (depreciated) over the fixed asset's useful life. Again not providing a 'true and fair' view of the business.Monetary measurement assumption: Accountants do not account for items unless they can be quantified in monetary terms (that is, money was exchanged to acquire the item or a market exists that would be prepared to exchange money for it). Without this assumption, accountants would be free to subjectively value and add to reports resources like workforce skills, business morale, market leadership, brand recognition, quality of management. While these resources do have market value, it is left to the stakeholders not the accountant, to determine the subjective value for themselves.Time period convention: This convention allows for the performance evaluation of a going concern business to be broken up into specific periods of time such as a month, a quarter or a year. Without this convention, stakeholders would not be given timely and comparative reports on the financial performance and position of the business and so robbing them of the opportunity to adjust strategies relating to the resources under their control.Historical cost convention: This convention requires that the assets of a business be recorded in the ledger accounts at the price that was paid to acquire them, not at their current market value. Just like the monetary measurement assumption, accountants chose to let stakeholders subjectively value the assets of the business rather than do so themselves and produce a inappropriate value for one or more stakeholders who may value the asset at a greater or lesser level than the accountant.Matching principle or Accruals principle: This principle holds that expenses should be ‘matched’ against revenues that they enabled, and should be recorded in the same period in which the revenue is earned. Without this principle the time period reports would produce mismatched and inaccurate financial reports causing stakeholders who relied on them to make poor decisions.Realisation of income convention (revenue recognition): With this convention, accountants recognise financial transactions (and any profits arising from them) at the point of sale or at the transfer of legal ownership. Similar to the matching principle, accountants endeavour to produce reports that give a 'true and fair' view of the business by recognising the revenue earned when it is legally earned, regardless of when the actual cash is exchanged.Full disclosure concept: The full disclosure concept requires that financial statements provide sufficient information to help users of the information to make knowledgeable and informed decisions about the resources under their control. It would be impossible to produce a 'true and fair' view of the business without this concept being implemented by accountants.Materiality principle: Accountants only record events significant enough to justify the usefulness of the information. Without this principle, vital information in the financial reports that summarise tens of thousands (sometimes millions) of financial transactions would be lost in the noise of data and information.Prudence/Conservatism principle: The rule is to recognise revenue only when it is reasonably certain of happening and recognise expenses as soon as they are incurred (whether paid or not). Accounting in this manner ensures that financial statements do not overstate the financial position of the business. As a rule, accounting chooses to err on the side of caution and to protect stakeholders from acting on inflated or overly positive results.Consistency convention: According to this convention, transaction classification and valuation methods should remain unchanged from one period to the next. This allows for more meaningful comparisons of financial performance between periods by the stakeholders which helps them form a 'true and fair' view of the financial performance of the business.Dual aspect concept: A business, as a separate entity, records the movement of economic resources that flow from a source (credit) to a destination/use (credit). The source of these resources for the business come from liabilities, owners capital and profits and being are used to buy assets or expensed in the production of revenue. The dual aspect concept keeps the accounting equation (Assets = Liabilities + Owners Equity) in balance. If this concept was not followed the business would produce inaccurate information about its financial performance and position.
