OK, I promised myself I wouldn’t answer any more ‘tax haven’ questions, because it is just not worth the beating you take for doing so. But I’ll succumb just once more.I spent most of my career working in traditional ‘tax haven’ countries - Cayman, British Virgin Islands, Hong Kong, Singapore. There are a lot of misconceptions about those countries, but people are pretty wedded to their misconceptions. Nobody likes it or thanks you when you try to explain to them how it really works. People would much rather nurse their secret anger, even if it is slightly misconceived.So, first things first, generally speaking rich people don’t park their money in tax havens. I know, shock, right? Everybody knows that happens. Except that it doesn’t. OK, well, it does a bit, but not in the way everyone thinks. If you go back to the bad old days in the 1970s and early 1980s a very standard way to (illegally) evade your tax obligations was to hide money arising from an undeclared source of income in an offshore location and then simply not declare it on your tax return. However, to the surprise of nobody, that began to really piss Governments off and they clamped down on it.It would take a very long and boring answer to summarise all the ways that they did that, but we now live in a very different world today. We live in a world of FATCA and CRS where offshore banks report balances directly back to onshore taxing authorities. We live in a world of multilateral tax information exchange agreements (which pretty much every tax haven I ever knew signed up to). We live in a world of vigorous compliance and AML - have you ever tried opening a bank account in a tax haven country? It takes four weeks minimum to deal with all the anti money laundering and compliance documentation.If that is true, you might reasonably ask, then what do people actually use tax havens for? Well, I don’t claim to know the entire industry perfectly, but I can speak for my own practice. I would estimate my own practice was about 40% risk mitigation (using corporate layers to manage specific credit risks within a corporate group), 30% regulatory arbitrage, 20% tax mitigation, and 10% “other”. Wait, Colin, you said avoiding taxes was not a thing anymore! No, that’s not really true. There is a certain amount of tax mitigation structuring which still occurs (although it is a lot less than people think), but it is certainly not the largest or most significant part of the business.*Which is why tax havens are usually OK with signing up to various new anti-tax avoidance measures in order to keep the peace with onshore countries. But whilst we are at it - fun fact that few people know - did you know that if you are going to use an offshore structure in your tax planning, you have to disclose it in advance to the tax authorities? I bet you didn’t! So this idea of all this being completely hidden from the eyes of the taxman is extremely misleading.**Back to the original question: how then, do tax havens make money out of this gig? Well, basically in two ways.First is in fees. Every offshore corporation, trust or partnership pays some kind of fee to the Government in the country where it is formed. The fee is not large, but if you get enough of them it makes a substantial contribution to the national revenue. Best example of this I ever saw was the British Virgin Islands, where nearly half of the national budget was met by company registration fees.Second way is what might loosely be called “trickle down economics”.*** Broadly speaking, being a ‘tax haven’ type country requires a lot of lawyers, accountants, bankers and other highly paid professionals. If you have a lot of people like that who move to your country (especially if it is a small country), where they are earning high salaries and spending a lot of money, that provides a significant boost to the local economy. However, sometimes the effect is too much - in Bermuda it led to rampant inflation because they were so many highly paid lawyers, accountants and actuaries that regular people were getting priced out of the island.So that’s my Reader’s Digest summary. I do fully accept that there are some people who simply lie to the taxman. People do this onshore and they do it offshore. In my experience they are rare in both cases, but I wouldn’t want to be seen to imply they don’t exist. But trust me, tax cheats are as big a problem for offshore jurisdictions as onshore taxing jurisdictions.*** Yes, I know trickle down economics is not really a “thing”.
