The goal of this is to make sure the drug works and is safe. These tests are called clinical trials and cost A LOT of money.So not only do these companies not have a revenue generating product, they also are burning through their cash reserve at crazy rates, all while going through very risky clinical trials.However, this goes along with the risk/reward correlation:Generally, the higher the risk the higher the potential reward. Biotech companies tend to offer higher potential rewards if you can pick winners. If a drug shows good efficacy and safety, it has the potential to generate millions or billions of dollars for the company. There are “n” number of financial websites which have that information for free.My suggestion -> screener.inIt contains an exhaustive amount of information on all the stocks listed on the NSE and BSE.Step 2:Now that you have the data, what should you look for? Below are the key numbers that you should be looking for:1. Price to Earnings ratio (PE) along with Industry PE ratio : What is the price that people are willing to pay in order to earn 1 rupee of profit on this stock? That is what is called the PE ratio. An undervalued stock will have its PE ratio less than that of the industry. You should ideally be looking for stocks that have PE ratios either less than or equal to that of the industry. Beware of the stocks whose PE ratio is unusually high, because they might be overvalued.2. PEG Ratio: This is PE ratio divided by the company’s future growth prospects. A company which is fairly valued will have its PEG ratio equal to 1. Ideally you should be looking for companies with PEG ratio <= 1.3. Price to Book ratio (PB): If the company were to close today, what value will its 1 share be worth? That is what is called book value. A PB ratio of 2 means that the company is trading at twice its book value. Generally speaking, most of the stocks trade above their book value. Beware of stocks that trade really low or really high compared to their book value. As is the case with PE ratio, PB ratio should be compared with other companies in the same sector.4. Return on Equity (ROE): This is the annualised percentage of return that the company provides on its shares. A good way is to filter out companies whose ROE is >= 12%. You should also see the historical ROE of the company. If the ROE is consistently increasing from the past 3,5,7 years, then the stock is good.5. Operating Profit Margin (OPM): The OPM of the stock should ideally be at par with its peers in the same industry. This is a good indicator of the company’s profitability along with its brand strength in the market. Brands often command a premium in the market for the same quality of goods as compared to their peers.6. Inventory Turnover ratio: This number tells you how many times the inventory of the company is renewed every year. This should be seen along with OPM since a company with a higher OPM may have a less inventory turnover ratio and vice versa. Also, note that this ratio can only be used for companies that sell a physical product, such as retail companies like ITC, Dabur, etc. This ratio should be greater than 1.7. Debt to Equity Ratio: All big companies have to take debt for their expansion, however, a good company will have less amount of debt when compared to its total equity. In layman’s terms, this ratio should be less than 1.8. Quick Ratio: It tells you about the liquidity of the company and how much cash does the company have in hand. This ratio should be greater than 1.9. Interest Coverage ratio: This number will tell you about the company’s capability to pay interest on the loans that it has taken. This number should be greater than 1.10. Promoter holding: The % of shares that the promoters of the company hold. It should ideally be between 48–70 %. Anything higher or lower than that is a red flag. Also if the company’s promoters have been increasing their %, it is seen as a good indicator. Beware of the stocks where the promoter has decreased his/her share.11. Pledged promoter holding: The % of shares that the promoter has offered as collateral in order to procure loans. This should ideally be 0.12. Piotroski score: This is a number between 1 to 9. The higher the number, better the stock. The calculations behind it are way too complex to put here.Apart from the above numbers, a good thing to look at is the DVM score. It stands for Durability, Valuation and Momentum of the company.
